Growth will remain buoyant in 2014
Growth slowed slightly in 2013 but is expected to stabilise at a high level in 2014. Domestic demand will remain lively, buoyed by a burgeoning middle class and a still-rapid credit growth despite the monetary policy tightening. Nevertheless, as the economy is relatively closed, it will benefit less from the recovery of the global economy. The country enjoys plentiful natural resources (oil, gas, coal, palm oil and rubber) but exports of raw materials were hit by falling prices and lower demand, especially from China. Elsewhere, the economy will remain constrained by a lack of investment, which slowed sharply in 2013, because of the many uncertainties surrounding the regulatory framework and government foot-dragging over implementing necessary structural reforms. The monetary policy tightening started during summer 2013 also played a role. Nonetheless, the government decided to implement steps to support the economy such as tax credits for labour-intensive industries, especially textiles.
In 2013 and in the first quarter of 2014, although still sizeable, we saw a decline in foreign direct investments. The decision to ban exports of raw iron ore introduced in January 2014 also weighted down on exports in the first quarter of 2014. The GDP grew by 5.2% year on year. As for prices, fuel subsidy cuts in June 2013 led to a 44% rise in petrol prices and a 22% rise in diesel prices. Thus inflation should moderate from June 2014. Meanwhile, the rupiah during summer 2013 pushed up the price of imported goods. Nevertheless this trend seems to be reversing, the Indonesian currency has appreciated against the dollar more than 5% since January 2014.
Worsening external accounts
The fuel subsidy mechanism put pressure on the public deficit public in 2013 and led to an increase in debt, although the debt level is still low. Meanwhile, the current account deficit will continue to deepen in 2014 – imports were significant driven by domestic demand while the value of exports, especially of raw materials, fell. Higher petrol and diesel prices contained demand for fuel and thus help bring the energy bill under control. Further increases might happen after the presidential elections in July 2014. Meanwhile, announcements regarding the ending of Quantitative Easing III by the US Federal Reserve, current account imbalances and uncertainties over the legal framework for investments have put pressure on the Indonesian rupiah in 2013.
The authorities responded by cutting petrol subsidies, meanwhile raising taxes on imports of luxury goods. Furthermore, the Central Bank raised its key rate by 175 basis points. However, in real terms, interest rates are still negative, and further reforms are needed (liberalisation of investments, especially relaxing of the rules for foreign investors and lifting of the ban on iron or exports), but it is unlikely that these will be introduced before the 2014 elections. Furthermore both candidates are in favour of protectionist measures.
Meanwhile, the evolution of the currency will also depend on the global economic environment. Another fall in the rupiah cannot be ruled out during 2014. Nonetheless, the Central Bank has high levels of foreign exchange reserves so it is able to cushion any external shocks.
Legislative and presidential elections in 2014
2014 will be a year of political change. Indeed legislative elections took place the 9th of April 2014 and two candidates have been designated for the 9th of July presidential election. Out-going president, S.B. Yudhoyono (Democrat party) cannot run again and Joko Widodo (Indonesian Democratic Party-Struggle), current governor of Jakarta, is the likely-winner. He is opposed to Mr Subianto (Great Indonesia Movement Party) who is a former general and son-in-law of Suharto (president from 1967 to 1998). Meanwhile investor confidence holds in abeyance pending the outcome of the elections. Regarding governance, President Yudhoyono has made combating corruption a priority which has resulted in several of the country’s high officials being taken to court. His successor will need to continue the good work, but corruption is still endemic in the country.
