10.5 Multiproduct Pricing
10.5.1 Context
In all the analysis of pricing so far it has been assumed that the firm is producing a single product. However, it was explained in Chapter 3 that this common assumption is not at all realistic; indeed it is difficult to think of many firms that do only produce a single product, while it is easy to think of firms that produce or sell thousands of different products. The reasons for making this assumption were also outlined in Chapter 3, and relate to the simplification of the analysis involved. It is true that there are some firms that produce or sell a wide diversity of products that are not related to each other in any way, either in terms of demand or production; in this situation the firm’s pricing and output decisions can be examined using the same analytical framework as the single-product firm. However, this is a relatively rare situation. More often than not, firms producing multiple products face both demand and production interrelationships. It is now necessary to consider these relationships in more detail.
10.5.2 Demand interrelationships
Multiproduct firms frequently produce a product line or range of product lines, and many examples of this have already been discussed in previous chapters: cars, domestic appliances, athletic shoes, consumer electronics, and also services like banking, accounting and insurance. In some cases the products or models are substitutes for each other to some degree, which is usually the case within product lines, but in other cases the products are complementary, for example when Gillette produces shavers, blades and aftershave.
The consequence of such interrelationships is that a change in the price of one product affects the demand for others of the firm’s products. If we consider a firm producing two products, X and Y, then the total revenue of the firm is given by:
